Elliott Wave analysis tracks and measures the psychology of investors. (You thought this was about markets? It is. Don't stop reading.)
When investors are optimistic about the future of a specific issue, they bid the price up; when pessimistic, they sell or refrain from buying. Investor psychology is what moves the markets. Historically, this can be followed in the markets in the form of waves (often with specific patterns).
For years experts have noticed that markets
when obviously
"too high" may keep going up, and those "too low" may
continue to drop.
News that reportedly drives the market up today, may be the same
news credited with driving the market down tomorrow. Events
external to the market may seem to have different effects on the market,
if any effect at all. The human factor is the key. It plays
the major role in all market movements.
Elliott Wave analysis
identifies people's actions by observing the waves of specific markets.
The Likely-hood of Being Right -
An Elliottician identifies the market waves, structures, and patterns. The next move of a market is based on the position within the structure and the probability (likely-hood) of that type of movement. By knowing the wave patterns, you can know what the market is likely to do next and what it is likely to not do next. By using the Wave Principles, you can anticipate the highest probable moves with the least amount of risk.
How does the Wave Principle fit in with technical analysis?
Bob Prechter, EWI founder and President of Elliott Wave International, has called the Wave Principle “the purest form of technical analysis”. He explains, “The Wave Principle is a catalog of the ways that the crowd goes from the extreme point of pessimism at the bottom to the extreme point of optimism at the top. It is a description of the steps human beings go through when they are part of the investment crowd, to change their psychological orientation from bullish to bearish. Since people don’t change much, the path they follow in moving from extreme pessimism to extreme optimism and back again tends to be the same over and over, regardless of news and extraneous events.”
